My suggestion - buy one of those Logitech wireless cameras, and set it up in your front window. You can set it up to record *only* when it detects movement. Then keep a log for a few weeks and see if a) this is happening frequently or b) it stopped after you confronted him.
With water rates being what they are, if he's continuing to steal water, the camera will pay for itself quickly. Hopefully your neighbor has stopped, and yes, you want to try and keep the peace. But keeping the peace at the expense of $$$$ isn't going to be worth it.
